The Federal Reserve Bank of Dallas is warning that tokenized deposits could shrink U.S. bank lending capacity by as much as $700 billion. The concern, laid out in a new analysis, centers on how these digital money forms might upend the mechanics of fractional-reserve banking.
Why fractional-reserve banking matters
Banks don't just lend out the money they hold. Under fractional-reserve rules, they keep a fraction of deposits on hand and lend the rest, creating money through the act of lending. That's how a $100 deposit can become $90 in loans, which then get redeposited, and so on, multiplying the original money several times over.
Tokenized deposits — essentially digital versions of bank deposits that move on a blockchain — don't behave that way. If they're used as a direct store of value and payment method without the traditional re-lending loop, the money multiplier slows. The Dallas Fed's estimate puts the potential hit to lending capacity at up to $700 billion.
What tokenized deposits actually do
Think of a tokenized deposit as a claim on a bank that travels on a distributed ledger. It moves instantly, settles without intermediaries, and looks a lot like a digital coin. But it's still a liability of the bank.
The problem, as the Dallas Fed sees it, is that if these tokens become a popular way to hold money, they could sit outside the cycle that lets banks turn deposits into loans. Instead of staying in a checking account where a bank can lend against it, the token might stay in a wallet, or move from wallet to wallet without ever triggering a new loan.
That's the core tension. The same features that make tokenized deposits appealing—speed, transparency, programmability—could also pull money out of the lending pool.
How big is the $700 billion risk
For context, U.S. banks hold roughly $20 trillion in deposits, and total lending is in the $15–16 trillion range. A $700 billion cut is less than 5% of current lending capacity, but it's not trivial either. It's the kind of shift that could tighten credit for consumers and businesses in a meaningful way.
The Dallas Fed's warning isn't a forecast, though. It's a scenario, one that depends on how widely tokenized deposits get used and whether banks find ways to adapt. The math works out only if the tokens truly bypass the fractional-reserve machinery.
If they don't, the impact could be minimal. If they do, it's a problem regulators and banks would need to address before it gets baked into the system.
The warning lands as the industry is still figuring out what tokenized deposits should be. Some proposals lean on regulated banks issuing the tokens; others want to use them for wholesale payments. Each approach has a different effect on lending.
For now, the Dallas Fed's message is straightforward: don't assume the old banking model survives intact once money goes on-chain.
