Onchain collateralized loan obligations are being pitched as a way to bring a notoriously illiquid asset class into the digital age. The idea is that putting CLOs on a blockchain could make them easier to trade, more accessible to a broader range of investors, and faster to settle. But the same technology that enables those gains also introduces a new layer of technical risk that didn't exist in the paper-and-spreadsheet era.
The promise of a more liquid CLO market
CLOs have long been the domain of institutional investors who can handle the complexity and the lock-up periods. By moving them onchain, the thinking goes, you can break down large tranches into smaller pieces, allow for near-instant transfers, and potentially reduce the cost of administration. That could mean more liquidity for a market that has historically been anything but liquid.
Accessibility is the other half of the pitch. A blockchain-based CLO could be opened to a wider set of participants, including those who don't have the relationships or the capital to get into a traditional deal. The promise is a more democratic version of a product that has been reserved for the few.
The technical risks that come with the chain
But the shift to a digital infrastructure doesn't come free. Smart contracts are only as reliable as the code they're written in, and a single bug can have outsized consequences. Oracle failures, where the data feeding the contract is wrong or delayed, could trigger incorrect payouts. And the decentralized nature of the system means there's no central authority to step in when something goes wrong.
Unlike a simple token transfer, a CLO involves a waterfall of payments, multiple tranches, and a servicing layer that has to be replicated onchain. That's a lot of moving parts to encode, and each one is a potential point of failure. The complexity of the underlying loans doesn't disappear just because the ledger is digital. If anything, the automation can make errors harder to catch until they've already compounded.
What's still unresolved
Regulators and market participants are still working through how onchain CLOs would be classified and supervised. The legal framework that governs traditional CLOs doesn't map neatly onto a system where the instrument lives on a distributed ledger. Until those questions are answered, the revolution will have to wait.
For now, the technology is moving faster than the rules. The potential is real, but so is the risk. The next step is figuring out whether the infrastructure can be made robust enough to handle the stakes.
